Automated trading systems, commonly known as black box trading, refer to computer-based trading systems utilized by individual investors. This form of trading relies on a predetermined set of rules to generate buy and sell signals. Notably, the black box algorithm is renowned for its secretive approach to the analytical methodology.

What is Black Box Trading?

Black Box Trading is a form of trading that uses logic-based pre-coded rules to identify buying and selling Financial instruments. For Ex, it can be set up as an algorithm to buy a certain share of a particular company with fluctuations in the rupee Dollar ratio, which is also predetermined and already set up in the algorithm. The transactions are quicker and systemised without any manual monitoring.

  • It can be understood as a broker who is given instructions that need to be executed manually when the conditions are fulfilled.
  • The broker is a computer already fed with the instructions, and a thus large volume of transactions can occur much quicker and without sources of human error.
  • It can be called a Virtual Financial Assistant. These are widely used in Investment Banking, Mutual Funds, and Buying Hedge Funds.

Why the name Black Box Trading?

Black Box is named so because

  • The internal workings are secretive and unique in some way, and Algorithmic as it is computer-based.
  • These are complex and not easily interpretable by humans. Every trading strategy is converted into a coded language and then integrated into the market.

  • They are not subject to human error; they can do millions of calculations per minute. Manual errors caused due to human calculations are reduced.
  • Trades are executed at the best possible price according to the algorithm setup. Whereas when a person is in charge of decision-making, there can be chances of loss due to buying at a higher price and selling at lower prices
  • Order placement is instant and accurate.
  • Transaction costs are reduced. It has a low maintenance cost.
  • It can be back-tested using available historical and real-time data.

Drawbacks of Black Box Trading

While there are a number of benefits of Algorithmic Trading, it has some drawbacks.

  • Systems failure or issues due to network connectivity can threaten their operation.
  • Formulating the algorithms requires knowledge of expensive software such as C, C++, Java, and Python.
  • Algorithmic Trading faces various regulatory hurdles in different countries. In India, SEBI is regulating and giving a list of measures for the operation of Algorithmic Trading.

Is Black Box Trading allowed in India?

In 2008, SEBI made Algorithmic Trading legal in India. Along with institutional investors, algorithmic trading was also made available for individual investors. There are various Applications Programming Interfaces (API) that allow two or more computer programs to interact with each other. Stockbroking agencies issue these APIs.

Black Box Trading Regulations In India

Although Black Box or Algorithmic Trading is legal in India, the Security and Exchange Board of India (SEBI) has placed some restrictions and regulated it to make the market safe and manipulation free.

SEBI’s Concern

Algorithmic trading covers almost half of the Indian Financial market. But SEBI is concerned that

  • Exchange approval by those brokers or Application Programme Interface (API) can not be identified as algorithmic or non-algorithmic
  • A consultation paper presented that SEBI threatened the Indian Financial Market through these unregulated and unapproved trades.
  • These can also lure retail investors by offering a higher interest rate and thus can be misused.
